Divergence

Divergence is a mismatch between price and a momentum indicator (RSI, MACD), when price makes a new high or low but the indicator does not. It hints that the move is losing strength.

How it works

Bearish (regular) divergence: price makes a higher high while RSI or MACD makes a lower high. The rally continues but with less force. Bullish divergence: price makes a lower low while the indicator makes a higher low, meaning sellers are running out of steam.

There is also hidden divergence, which points to trend continuation. In an uptrend price makes a higher low while the indicator makes a lower low: the pullback was deep in momentum terms, but the price structure is intact. In a downtrend it is the mirror image.

Divergence shows weakening, not the turning point. It can repeat several times while the trend carries on. It works better on higher timeframes, at strong levels and with confirmation such as a break of structure or a reversal candle.

Example with numbers

BTC makes a high of $64,000 with RSI at 78, then a new high of $65,500 with RSI at 69. Price is higher, momentum lower: bearish divergence. For many traders the actual trigger would only be a close below the last swing low, for example below $62,800.

Common mistake

The mistake is opening a counter-trend trade on the first divergence. A strong move can print two or three divergences in a row while price keeps going. Wait for the reversal to show on the price chart and put your stop beyond the extreme that formed the divergence.

Questions and answers

What is divergence in simple terms?

It is when price pushes to a new high or low but the indicator does not confirm it. The trend is losing strength.

What is the difference between bullish and bearish divergence?

Bullish shows up in a decline: price lower, indicator higher. Bearish shows up in a rally: price higher, indicator lower.

Which indicator is best for divergence?

RSI and MACD are the most common, the stochastic less so. The timeframe and confirmation on price matter more than which indicator you pick.
