Custodial vs non-custodial wallet
A custodial wallet means a company, such as an exchange, holds the keys to your coins. A non-custodial wallet means only you hold the keys and seed phrase, and nobody else can move the funds.
How it works
With a custodial wallet you see a balance in an app, but what you really have is a claim on the company, not the coins themselves. It can freeze withdrawals, ask for documents or go bankrupt. The upside is convenience: forget your password and support can restore access.
With a non-custodial wallet the keys are created on your device. Nobody can freeze your coins, but nobody can help you get back in either: lose the seed phrase and the money is gone. Security is entirely your job.
The saying "not your keys, not your coins" spread after big exchange collapses where customers waited years to get funds back. A practical approach: keep on an exchange what you actively trade, and hold long-term savings in a non-custodial wallet.
You keep $1,000 on an exchange for trading and $5,000 as a long-term hold. The trading $1,000 stays on the exchange (custodial), and the $5,000 goes to your own wallet with the seed phrase written on paper. If the exchange pauses withdrawals, only the part sitting there is at risk.
A typical mistake is believing coins on an exchange are "in your wallet" and nothing can happen to them. The opposite mistake is moving to a non-custodial wallet without a solid seed phrase backup. Write the phrase down offline and test a restore with a small amount first, then move the main funds.
Questions and answers
What is a custodial wallet in simple terms?
It is a wallet where a company keeps the keys and you log in with a username and password. Convenient, but the company is the one actually in control of the coins.
Which is safer, custodial or non-custodial?
They protect against different risks. Non-custodial protects you from bankruptcy and freezes but demands care with the seed phrase; custodial forgives mistakes but depends on the company.
Is an exchange account a custodial wallet?
A regular account on a centralized exchange, yes. Some exchanges also offer separate non-custodial Web3 wallets that give you a seed phrase.
